Today, deposits and bank notes issued by the Bank of Canada make up the vast majority of money in Canada\u2019s economy. In 2008, the&nbsp;<a href=\"https:\/\/bitcoin.org\/bitcoin.pdf\">Bitcoin whitepaper<\/a>&nbsp;set out the technical principles &nbsp;underlying the world\u2019s first peer-to-peer electronic currency, kicking off <a href=\"https:\/\/www.interac.ca\/content\/ideas\/crypto-pizza-and-digital-adventurers\/\">the development of so-called \u201ccryptocurrencies.\u201d<\/a> At the same time, increased use of digital payment methods (accelerated by the pandemic)&nbsp;spurred the declining use of cash and the acceleration of <a href=\"https:\/\/www.interac.ca\/content\/business\/faster-digital-payments-can-clear-bottlenecks-and-create-efficiency\/\">today\u2019s finance transformation.<\/a><\/p>\n\n\n\n<p>Central banks now find themselves pulled into the fray, compelled to maintain control of monetary systems spawning new alternatives, yet aware of potential harm to financial institutions and consumers if intervention goes wrong. Facebook\u2019s 2019 announcement of plans for a new digital currency, Libra, increased central bank concerns about the impact all of this might have\u2014if scaled up to critical mass through the reach of big tech\u2014on the role and responsibilities of financial institutions, and of themselves. \u201cCentral bank digital currencies\u201d, or CBDCs, are now on the table as a possible response, with research projects and pilots emerging in China and around the world. <\/p>\n\n\n\n<p>In a recent paper, the Bank for International Settlements (BIS) defined a CBDC as \u201ca digital payment instrument, denominated in the national unit of account, that is a direct liability of the central bank.\u201d&nbsp;Both \u201cwholesale\u201d (customers access CBDCs via financial institutions) and \u201cretail\u201d (customers access CBDCs directly with the central bank) delivery mechanisms have been considered by policymakers, but the retail version is the one most often discussed publicly.<\/p>\n\n\n\n<p style=\"font-size:24px\"><strong>Payments modernization and the rise of new forms of money<\/strong><\/p>\n\n\n\n<p>With <a href=\"https:\/\/www.interac.ca\/content\/business\/business-payments-why-interac-is-investing-in-finance-transformation-inside-our-own-walls\/\">payments modernization<\/a> on the rise, new forms of money are taking shape. Like any new technology, these new forms of money aren\u2019t immediately and comprehensively replacing older forms \u2014 but instead function alongside them in the economy as alternatives with attributes that differentiate them.&nbsp; A few examples include &nbsp;their physical or digital nature, who issued them, how their value is determined, and the level of transaction privacy they may offer. Here is a comparative look at the four primary categories of money currently in use, and how CBDCs may compare with them.<\/p>\n\n\n\n<figure class=\"wp-block-image size-large is-resized\"><img decoding=\"async\" data-src=\"https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-1024x541.png.webp\" alt=\"A comparative look at the 4 primary categories of money currently used, and where CBDCs fit in.\" class=\"wp-image-91973 lazyload\" width=\"840\" height=\"443\" data-srcset=\"https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-1024x541.png.webp 1024w, https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-300x159.png.webp 300w, https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-768x406.png.webp 768w, https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-1536x812.png.webp 1536w, https:\/\/www.interac.ca\/wp-content\/smush-webp\/2022\/03\/Trendsights-CBDC-p2_comparisons-2048x1082.png.webp 2048w\" data-sizes=\"auto\" src=\"data:image\/svg+xml;base64,PHN2ZyB3aWR0aD0iMSIgaGVpZ2h0PSIxIiB4bWxucz0iaHR0cDovL3d3dy53My5vcmcvMjAwMC9zdmciPjwvc3ZnPg==\" style=\"--smush-placeholder-width: 840px; --smush-placeholder-aspect-ratio: 840\/443;\" data-original-sizes=\"(max-width: 840px) 100vw, 840px\" \/><\/figure>\n\n\n\n<p>While some observers point to risks that may impact financial institutions and their customers, proponents of CBDC have identified opportunities which they think justify further exploration of the concept.<\/p>\n\n\n\n<p style=\"font-size:24px\"><strong>CBDC principles<\/strong><\/p>\n\n\n\n<p>Central banks have well-defined mandates, and in light of these, the BIS has proposed a set of \u201cfoundational principles\u201d that should guide the development and implementation of CBDCs.<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li><strong>Do no harm to wider policy objectives<\/strong>: CBDCs should continue supporting public policy objectives and should not impede a central bank\u2019s ability to carry out its stability mandate.<\/li>\n<\/ul>\n\n\n\n<ul class=\"wp-block-list\">\n<li><strong>Ensure co-existence and complementarity of public and private forms of money<\/strong>: Different types of central bank money should coexist in a wider payment processing ecosystem, including commercial bank accounts.<\/li>\n<\/ul>\n\n\n\n<ul class=\"wp-block-list\">\n<li><strong>Promote innovation and efficiency<\/strong>: Innovation and competition must be allowed to enhance payment systems, to avoid user migration to less safe instruments.<\/li>\n<\/ul>\n\n\n\n<p style=\"font-size:24px\"><strong>CBDCs as pieces in the \u201cnew money\u201d puzzle<\/strong><\/p>\n\n\n\n<p>For all the buzz around CBDCs, many financial services players find themselves asking whether CBDCs may be a problem in search of a solution, particularly in light of the various mechanisms and initiatives already aiming at the same opportunities that CBDCs have been proposed to address. Given the complexity of modern financial and monetary systems, the possibility of unintended consequences must also be considered.<\/p>\n\n\n\n<p>Central banks, of course, cannot ignore ongoing declines in the use of physical cash, nor the potential ramifications of a Big Tech-led boom in cryptocurrency usage if no competing alternative has been offered. Yet in developing such an alternative, a crucial balance needs to be struck between the need for societal protection and the principle of privacy.
